If you are starting to explore AI for your business, you will quickly run into three words that show up everywhere: models, tokens, and context. They sound technical, but once you understand them, a lot of AI becomes much easier to understand and evaluate. This is the second post in the series, and the goal is the same as before: make AI practical for SMBs, not mysterious.
What a model is
A model is the engine behind the AI tool. As mentioned in the first blog of this series, these can be called Foundational Models. It is the system that takes your input, processes it, and generates a response. Different models are built for different purposes. Some are better at writing, some at reasoning, some at speed, and some at handling larger tasks. For a small business, that means the model you choose can affect how accurate, useful, and cost-effective the AI feels in practice. A simple way to think about it is this: if AI is the car, the model is the engine.
When you hear people talk about Chat GPT, Claude, Gemmini, these are all referencing different models. Chat GPT is made by OpenAI, with the latest model at time of writting is 5.4.I add that clarification as 5.5 is due out shortly. This is the Same for Claude, which is made by Anthropic, with the latest model released being 4.7.
Using the latest models usually gives you fairly large improvements, but how they charge for these models becomes the problem, as a premium is charged for the latest models, and this is largely based on Token usage.
What tokens are
Tokens are the small pieces of text that an AI reads and writes. They are not always full words (in fact a very rough guide is a token is 0.75 of a word. You can play around here for an idea of how it works). Sometimes they are parts of words, numbers, punctuation, or short text chunks.
Why does this matter? Because AI tools often measure usage, cost, and limits based on the amount of tokens. When you ask a long question, upload a large document, or keep a conversation going for a while, you are using more tokens.
For SMBs, this matters in a very practical way: Longer input can cost more. Bigger documents may hit limits. More detailed prompts usually give better results, but they also use more tokens. Tokens are one of the reasons why “just throw everything into the AI” is not always the best approach.
What context means
Context is the information the AI can keep in mind while it is working on your request. If you ask an AI to draft an email, it performs much better if it knows: Who the customer is. What the issue is. What tone you want. What your business policy says. What happened before. That information becomes context.
The more relevant context you give it, the more useful the answer tends to be. But context has limits. If a conversation gets too long or too much information is added, the AI may lose track of earlier details. That is why some responses seem to “forget” things or drift off topic. Also, models have context limits that will result in the model cutting you off and basically resetting the conversation. Fortunately, the latest models have a very large context (1m plus tokens), so this isn't such an issue anymore.
Why these three terms matter for SMBs
For a small business, the difference between a good and bad AI result often comes down to these three things. The model affects the quality of the output. Tokens affect how much the work costs and how much text can be handled. Context affects whether the output is relevant to your situation. That means AI is not just about asking a question and hoping for the best. It is about giving the system the right information, in the right way, to get the right outcome.
Imagine a customer emails your business asking for a refund. If you give the AI only this prompt: “Reply to this customer.” You may get a generic answer. But if you give it context like this: The customer bought the product two weeks ago. Your refund policy allows refunds within 30 days. You want the tone to be polite and professional. You want the reply to mention next steps clearly. Then the output is far more useful. That is the real power of context. The AI is not “smarter” in a human sense. It is simply better informed.
If you are using AI in your business, these are the four questions worth asking:
1. What model is powering this tool?
2. How much text can it handle? (Token input)
3. How much will it cost? (Number of tokens input + number of tokens output is typically part of the calcuation)
4. How much context can I give it, so the output stays useful?
The import fact is that you do not need to become technical to use AI well. You just need enough understanding to choose the right tool and use it in the right way.
The practical takeaway
The businesses that get the most value from AI are usually not the ones using the fanciest language. They are the ones giving clear instructions, useful context, and realistic tasks. That is why understanding models, tokens, and context matters. It helps you avoid frustration, reduce wasted effort, and get better results from the start.
